Have you tried 320x480 or 352x480? Some of the videos I used to test my player used a similar resolution and they looked a lot better than 320x240 videos. I haven't done any DC coding in a few years but if I recall correctly, SDL_Image didn't require any special trickery to work with KOS as it relies on SDL to handle the platform-specific stuff. Basically just create a new makefile for it based on the makefile for another library in the kos-ports tree...

When I did my port, I used the most recent version of Yeti3D that I could get. I had seen the Pro version demos but it wasn't open source at the time. That's why those maps aren't compatible with my Dreamcast port.
As for adding sound and music, that wasn't really the purpose of the demo.

I would look at how DCDivX handles parsing the AVI file, because it uses a fairly large buffer. I'm sure the source code is still available. It had some sort of a buffering system that seemed to work pretty well.
